Basically, Tier 1 capital is supposed to be the amount of losses a bank can suffer and still have a positive net worth – and the Tier 1 capital ratio is the fraction that capital bears to what are called Risk Weighted Assets, the idea being that some assets, being riskier, will have an administrative haircut applied to them even if that is not a loan-loss reserve.
