C corporations, for instance, face double taxation because they are subject to tax at both the entity level and the individual shareholder level; S corporations, on the other hand, are pass-through entities, and therefore a taxable event occurs when there’s a distribution to shareholders, but S corporations have a shareholder maximum, unlike with C corporations. In combination with the proposed change to apply the 3.8 percent NIIT to active business income, this proposal would result in much higher top rates on noncorporate business income (which is reported and taxed on individual tax returns) compared to the top rates on corporate income—a differential which may distort whether certain firms decide to become C corporations or pass-through entities.
